The xfer on the M135/211 has a dual overrunning clutch. One for forward, one
for reverse. The linkage to the tranny is to decide which one to use. It is my
understanding that baaaad things will happen if you don't switch between them.

It sounds like the transmission is going into 2 gears at the same time and
causing the jamming action which is killing the motor. Does the tranny drive
shaft still turn when you put it into gear with the xfer in neutral?

RE the shaft turning: what happens is you have ther tranny in neutral and the
xfer in gear and rev up the engine? Does the truck move?

Conversions:

Keeping the 302; CCKW bellhousing, tranny and xfer
Replace the 302 with a GMC 305/351 V6 from 62-72 and use a stock 4-5 speed
usually used with a school bus. Use the CCKW xfer with this
